How do you deal with co-founder exits and IP and equity transfers?

It's amazing how real things get when you start drafting a contract. By writing your intentions down, you're mitigating misunderstandings later. You're in a fast-moving, always changing, early-stage startup. What sounds great now may not make much sense even 6 months from now. Draft the contract with goals and intentions in mind so that the contract stays valid for as long as possible. It's OK if that "perfect co-founder" says no to your agreement. It means you just saved yourself time, money, and effort (and a major headache) later.

A comprehensive co-founder agreement should outline the roles and responsibilities of each founder, as well as the ownership of intellectual property created during the partnership. It should also specify the terms for equity distribution and vesting schedules, ensuring fair and transparent handling of shares. In the event of a co-founder exit, the agreement should detail the process for transferring IP rights and equity, including buyout provisions and dispute resolution mechanisms. If you are exiting, make sure your side of the business is covered enough to maintain current revenue. Also, make sure there are a cushion in funds to allow the cofounder to make the needed rebranding and adjustments needed. As a business owner who has exited it is extremely important to leave on good terms and set up the business for further success without you.

Easy to slip up on this is the early stages and come unstuck in investor due diligence. An 83(b) election lets you pay tax on the restricted stock / stock options up front when they're granted, when it'll have a much lower value than if the company exits for big money later on. There's no right way to share equity with your co-founders but there is a wrong way - 50/50. Always make sure someone (ie, YOU) has the final decision-making authority. When considering vesting schedules, you'll want to keep in mind the goals of your co-founders and early employees. A typical vesting schedule requires a 4-year commitment. Most people don't even stay as a salaried W-2 employee at established companies for that long.

I once heard that partner break-up plans need to consider the 4-Ds: dissolution, death, disability, and divorce. Start with the end in mind. As a coach, I see many partnerships that have gone more badly than any founder would have anticipated. Like any other business (or life) decision, we should aim for success, and be prepared for challenges or failure. That's scenario analysis. Where might things go wrong, and what would we do at that juncture should it happen? Do the analysis and make the decisions early on, before being confronted with it, and avoid having to make such decisions in the heat of emotions.

Don't keep your investors in the dark. Be prepared to discuss the exit with your investors and reassure them of the company's stability and future prospects. Inform your employees about the co-founder's departure and the plans for the future of the company as soon as possible, highlighting the opportunities and growth potential that arise from this transition.
