What is the difference between a budget and a forecast, and why is it important to understand?

Budget is prepared well in advance based on the historic trend to have a benchmark on your financial goals. Forcast is prepared with the latest trend after availing the recent trend, market intelligence and company strategies.

A budget is a plan for the year based on what is known at that time. The problem with budgets is by the time you get a couple months into the year, they are outdated as you have much more accurate and relevant information at that time. It’s important to have a running forecast (projection where the year will end up) at all times during the year and should be part of your month-end reporting, not just comparing actuals against your original budget.

A budget is a financial plan that is usually for a fiscal year, it shows expected revenue and expenses, and it is used for planning and controlling the financial activities of the business. On the other hand, a forecast is a prediction of the future based on past and present data. In simple terms, a budget shows how things should be in the future and a forecast shows how things would be in the future.

Budget normally is done with the annual business plan before the financial period begins however forecasting may happen throughout the period to understand the direction in which the business is moving

The forecast, while still a guess, is more realistic. Unlike a budget, it's continually updated. It can be measured against the budget to see deviations from plan. It shows what we think is actually going to happen.

The goal of a forecast is to get a more real-time view of how a business is performing. It's helpful to see how you're performing vs. a budget but sometimes there are key levers of your business that have changed since the budget was established. The forecast should take into account all of your most recent information so you can anticipate pitfalls before they happen. Early in my career I made forecasts overly complicated with a ton of different inputs. That lessens the usefulness of it. The forecast should be a tool to help your business be nimble. Including key drivers of the business & sacrificing some detail will make your forecast a powerful tool for your business.

Let's make this simple. Let's say you want to go on holiday next year and you have a jar in which you save up money. You draw a line on the jar that represents the amount of money you need to save up to be able to go on holiday. That line would be your budget. Every time you add money to the jar, you see how much you've saved and how much more you have to save. That would be the forecast. Some months you save more, some less, some months you even have to spend some of the saved money, but every time you look at the jar, you know where you stand
