The narrative ping pong continues. In just two weeks, the market has shifted from expecting sharply weakening growth and aggressive Fed easing to a view of resilient growth and moderating inflation. This shift was sparked by two consecutive drops in initial jobless claims and a better-than-expected July retail sales report, countering the “imminent demise” and “emergency cuts” talk from just 10 days ago. After a week of equity and bond markets being whipsawed by positioning, economic narratives, and Fed expectations, it's key to focus on fundamentals. Investors were reminded of a valuable lesson this week: falling interest rates can be good for risk assets but only up to a point and only for the right reasons. While the Fed declined to reduce its target rate this week, bond markets have not waited for permission to rally, pricing in weaker growth and easier Fed policy in the near future, as jobs and manufacturing data disappointed. Treasury yields plummeted across the curve and global equities corrected sharply on growing concerns that the Fed has waited too long to ease policy in light of rising unemployment. Harry Truman once asked to be sent a one-armed economist, frustrated with the profession’s propensity to condition every assessment with “on the one hand this… while on the other hand that…”. In our 2H24 Outlook assessment of the recent rotation in equity markets away from the narrow Magnificent 7 leadership in to “left behind” areas (small caps, Value, international, etc.), we may be disappointing Truman by remaining fully-limbed, offering a conditional outlook for whether these rotations can continue beyond an initial positioning snapback. Instead of listening to Truman’s favorite classical piano, we are listening to our favorite Third Eye Blind, “An Ode to Maybe”, suggesting that maybe rotations can continue, but that it is highly dependent on the path of both yields and earnings growth.
