Proof of Reserves is again getting its deserved attention! Earlier in February, Luno exchange launched a #PoR with a 3rd party. They join a long time PoR exchange Kraken Digital Asset Exchange (last PoR on 12-26-2023). As a systems expert in this area I presented “Proof-of-Reserves & Crypto Exchanges” during #CTAC24 along with sessions from leaders Amber Welch, Kristin Stroud, Rustin Cavel, Marc Phillis, Mathieu Mingant, Jason Meyers, 🟧 Electra Frost, Marc C. Angelos and others. Those following PoR might have seen statements like “...they use Merkle Tree proof with specialised proprietary technology and perform a robust set of attestation procedures. This sets out to attest that all customer assets exist and prove that Luno is sufficiently collaterialised.” It could be tempting to think a Merkle Tree proves which assets on the blockchain are controlled by the exchange. Likewise, it might sound that the “tree” guarantees that all customer liabilities were included in the liabilities summation. However, the Merkle Tree does relatively little for All-Assets-For-Customers vs. All-Customer-Liabilities attestation. The actual mechanics are well described in Luno’s PoR attestation pdf — completeness of the customer liabilities is achieved with a combination of 2 mechanism: * the 3rd party (auditor) “physically” observes the data extract from the exchange database (Procedure5); * AND, the auditor exposes user data in anonymized form to the users themselves — it “motivates” the exchange to be truthful about its liabilities as it creates the chance that any omitted users could learn about the omission by not being able to find their own records in the dataset. The Merkle Tree does have a meaningful purpose, if used correctly: 1. The exchange can quickly confirm that the auditor is working with the same dataset which was generated by the exchange and there was no deliberate or accidental “tampering” during transmission from the exchange to the auditor. 2. The exchange users which are included in the liabilities list can confirm that the users list provided by the auditor is the same original list which the exchange generated on behalf of the liabilities computation. Each user can confirm just their own inclusion, but they do want to know that they are part of the larger list which is preferably the entire list too. If the auditor is able to produce a Merkle Tree path from the ID for the specific user, all the way to the Merkle Tree root value which corresponds to the Merkle Tree root value published by the exchange, then the user is looking at their fragment of data which is definitely part of the same list which was given by the exchange to the auditor. A wrong way to use the Merkle Tree would be if the exchange did not generate its own tree/root but simply “accepted” the value computed by the auditor.
