The Risks and Rewards of Investing in Startups

A startup is like a white box. It may not look like a real start-up or it may look like a big business. However, if you want it to be able to generate revenue and execute, then you should definitely invest in one.

What do you need in a startup? Is it really necessary to think about this at all? We live in a world of startups. And the more startups are created, the more established a can be any startup. However, there is this fear that startups will quickly become irrelevant.

In my opinion, a successful startup needs to have 3 main components:

1) A technical team

2) A business model and revenue stream

3) An understanding of customers’ needs

What are the Essential Features of a Startup?

The essential features of a startup are product, market, and customer. Each of these features has its own way to measure success.

For each of these features, we can create a similar feature table that shows the importance of each feature to keep in mind when creating a startup's feature list.

What are the risks of investing in startups?

We should not only evaluate whether a startup is worth it but also do our due diligence and research while evaluating them. Just like we make sure that the companies we invest in have enough financial capital to make it to the next level, an investment in a startup shouldn't be taken lightly.

In this aspect, one of the major differences between startups and established companies is that startups are often relatively new and are therefore susceptible to new risks. We need to be extremely careful when we think about investing in early-stage startups this may be because of their low value or worse still due to being new on the market. However, a startup is not without its risks either - there are many grounds for potential disasters such as the failure of a hardware or software-related product. Sometimes, funding from venture capitalists or angel investors can help avoid these risks from happening at all.

Before you invest in a startup, you must understand and assess the company’s risk. The risk factors for investing in startups include the following:

How much money do you need to invest in a startup?

As a rule, investors should not put more than 15% of their investment portfolio into one company. If you are at the angel level, you can expect to put in $100,000 - $250,000 per investment round. If you are an institutional investor, you may put $500,000 - $5 million into a single investment.

Why do investors invest in startups?

Investors are normally after two things when they invest in startups: the company’s future potential for revenue or profit and the chance to sell their shares for a high price to another investor or company. Let’s say you invest in a company that sells pet supplies online. You may not make any money on that investment if the company doesn’t make any profit. But if the company is wildly successful, it may be worth billions of dollars one day. That would mean you could sell your shares for a really high price.

High-risk, high-reward investments can be tempting. And they’re especially common in the startup world since these companies have little to no track record and are therefore riskier to invest in.

What is the reward for investing in Startups?

For every company that makes it big and has a successful IPO, there are hundreds if not thousands that fail. The rewards of investing in startups are high, but so are the risks. There are also rewards that come from investing in mature corporations. For example, you may make a steady, yet the low return on your investment, or a company may increase its dividends. But you can also profit from the growth in stock price when a company's profits increase. You can cash in on this growth by either holding onto your shares or by selling them to another investor.

Conclusion

Investing in startups is risky, but it’s also a chance to make big profits. Before you dive in, you need to understand the risks and rewards of investing in startups. Now that you understand the risks and rewards of investing in startups, you’re ready to get started. Remember, you can’t predict the future, but you can prepare for it.
